Area of effect (often referred to as AoE) refers to a specified area in which multiple enemies can be affected by a skill. Skill gems with an area of effect have the AoE gem tag.
Mechanics
The simplest examples are skills like Shock Nova, Ice Nova and Sweep, which have circular areas of effect. Skills like Cleave and Ground Slam have cone-shaped effects - effectively cut out of circles. Some skills have irregular shapes, for example Module Error: Too many skills found with q_where = skill.active_skill_name="Flame Surge". Please choose only one of the following ids:

Skills that damage multiple enemies per cast do not necessarily have an area of effect. Piercing projectiles like Ice Spear do not have the AoE tag, nor do chaining skills.
The size of the area is called the radius, and can be increased or reduced with passive skills, support gems and items. When modifying the radius, all radius values in the skill will be affected, even if the skill does not do damage. The passive skills that are more specific (e.g. increasing the radius of auras) will only apply to that specific group.
When an item or skill increases the area damage, it will only be applicable to skills that deal damage on that area of effect. For example, with Fireball, that damage bonus will go into effect only when the projectile explodes on last target struck and won't kick if the projectile pierced, chained or forked.
Area of effect does not affect the trigger radius of Traps and Mines, but it can apply to effects cast by the trap or mine. Fire Trap, for example, has an area of effect, and is affected by it. Bear Trap does not, and is not. If supporting a spell with the Module Error: No skills found with q_where = skill.active_skill_name="Trap" support gem, then it will be affected if it's a spell that has an area of effect.
Same goes for totems. If the effect the totem uses has an area of effect, it will get the bonus from the modifiers.
